It's not a direct answer to your question (re: xterm), but I use
rxvt-unicode (a.k.a. urxvt), which is an xterm clone with Unicode
support added and a lot of old, rarely-used cruft stripped out.
rxvt-unicode doesn't have keyboard select/paste out of the box, but
another feature it adds beyond what xterm provides is extensibility via
Perl scripts, and there is a pretty good script available [1] for doing
exactly what you're asking for.
Once installed, you use the script by hitting <Alt+Esc> to enter
selection mode, after which you can use the typical vi commands to move
around, make a visual selection, and yank (to the X primary selection).
Then you can hit <Shift+Ins> to paste the selection into the terminal.
